Circularity Risk in the AI Capital Loop

Faraday’s take

Trace the dollars and the AI stack curves back on itself: the chipmaker funds the buyer that buys its chips, the cloud borrows against a contract with a lab its supplier also backs. Circularity does not invent demand and it is not fraud — the demand underneath is real. What it does is disguise fragility as strength. Three names get wired to one trigger, so nominal diversification is really a single bet counted three times. Borrowing amplifies the move; reflexivity removes the brake. The structure looks safest at the peak, when every signal confirms every other, and reveals its correlation only in the fall. See the loop before the downturn does.

Knowledge check

In what sense can circular financing make reported demand look larger than the true end-demand?

Show the answer

When a chipmaker finances a buyer that then purchases its chips, a portion of the chipmaker's reported revenue is, in economic substance, its own capital returning as a sale rather than fresh outside demand. The growth reads as organic to an outside analyst, but part of it is the loop recycling the same dollars, so headline sales and bookings overstate how much demand would exist if the financing stopped circulating.
